What is Overleveraged? What Does It Mean for Our Finances?
Leverage is a term that refers to the amount of money borrowed. Overleveraged refers to having too many debts. Specifically, businesses/individuals are overleveraged if they carry a large amount of debt and hence cannot pay their outstanding loans. Financial leverage can be described as:
Financial Leverage=Operating Income/Net Income
If its running expenses exceed its income, then a company is considered to be excessively leveraged. It cannot pay interest for its various debts. If sales fall or profits drop, an overleveraged business runs the risk of bankruptcy. Profit drops can be handled better by a company that isn’t too leveraged.
What is leverage?
Leverage refers to using financial tools or borrowed capital to increase your potential return. If the debts exceed equity, a company or individual is considered overleveraged. Equity is the sum of assets and liabilities.
Companies use leverage to finance operations and try to increase their net profit. A company can use debt financing to fund its business operations in a much more attractive way than the previous.
Leveraging Personal Financing
Leveraging can multiply your profits and your losses. If the cost of an asset exceeds the income or the asset’s value decreases, it can result in a loss.
There are many sources of leverage, including:
- Many homeowners use their savings to purchase homes. They finance a portion of the purchase with mortgage debt.
- Individuals often borrow from investment brokers when investing in a market.
- Business owners can leverage their finances by borrowing money to help them run their businesses.
Leveraging is a great way to increase profits, but it can also lead to large losses. This happens when there is little liquidity in the market and sales begin to reduce prices. As the losses continue to mount, leverage can increase. Even if the loss isn’t severe and is only temporary, it can lead to the collapse of a company or the ruin of an individual. Leverage in forex markets is the other extreme. This option has a lower risk due to a stable market. Many brokers let their clients control more money than they deposit. Some brokers let their customers use money at a 100:1 ratio to their initial investment. However, the customer must take full responsibility for any profits or losses.
The disadvantages of being overleveraged
Although leveraged finance offers many benefits, it can also come with higher than normal debt levels, increasing your risk of financial loss. Leveraged finance is more expensive because high yield bonds and leveraged loans pay higher interest rates to take on greater risk.
Leveraging and India Inc
In the last decade, corporate debt has increased rapidly in India. It is now only 1.6 times slower than the Union government’s debts. The outstanding debt now amounts to more than a third (34 per cent) of India’s total GDP. Atul Joshi, India Ratings CEO, stated that overleveraging was a major concern for Indian companies.
House flipping is an example of this principle. A house flipper will purchase a house and renovate it using borrowed money. Then, they will sell the house for a higher price. Dave Ramsey says, “If money is your thing, you must get rid of the word “payment plans.” The best people don’t finance their couches. Or their dining room tables. Their cars. You can’t afford it if you have to pay a monthly payment. It’s a common saying that “broke people ask “How much per month?” and, “rich people ask “How much?”. The key to becoming rich is learning how to borrow money or use investment capital. Leveraging is the key to a better you.
Financial leverage: Good or bad?
Leverage does not necessarily make you a good or a bad person. It can increase the positive or negative impact of income generation or productivity of the assets we invest. It is important to be aware of financial leverage’s potential volatility and impact to assess its effects.
Leverage Safely
It is preferable to limit leverage to one’s risk levels, which align with one’s financial goals. Leveraging, as the principle of means and ways explains, is a way to increase your income. Every company employs leverage in its financial strategy. People tend to focus on the left side of their financial picture and neglect the right. Individual investors can increase their profits by thinking more like a corporate magnate and using leverage strategically. Credit and leveraging are just one more tool for smart investors and wealth planning and investments.
